How Retirement Accounts Are Divided in Divorce

One of the most difficult marital assets to handle during divorce is the division of retirement accounts. The difficulty comes from the involvement of tax consequences, plan rules, future growth, and survivor benefits.

For most people, retirement accounts are the largest asset they own. Pensions, 401(k)s, and IRAs each follow different rules. Missing these rules can cost you money in taxes you never needed to pay.

Retirement Assets Count as Marital or Community Property

In most states, contributions made to a retirement account during the marriage are treated the same as other property acquired during that time. This treatment means that these accounts are subject to division regardless of whose name is on it.

State laws affect how these assets are split. For property that a couple accumulates during a marriage, the state views it as community property but doesn't split it 50/50. RCW 26.09.080 gives a court the authority to divide both community and separate property in a manner that is just and equitable. Why a Simple Withdrawal Isn’t the Answer

Someone unfamiliar with how these accounts get divided might assume the simple fix is to withdraw half and hand it over to the other person. This method rarely works. A participant who pulls the cash out owes income tax on the full amount, plus a 10% early withdrawal penalty if under 59½. A QDRO avoids that. It also carries a benefit people miss: under IRC 72(t)(2)(C), a former spouse receiving funds through a QDRO from an employer plan escapes the 10% penalty even before 59½, though income tax still applies.

The QDRO Is What Makes Division Official

When a retirement plan at work needs to be split, like a 401(k) or a pension, a QDRO is usually required. A QDRO stands for Qualified Domestic Relations Order. It is a court order that tells the plan administrator how to divide the account.

In high net worth divorce settlements, a 50/50 split on paper is not always the right answer. One spouse may need cash sooner, the other may be closer to retirement, and the accounts carry different tax treatment. A QDRO can divide by percentage or by a set dollar figure, which gives room to shape the split around what each person needs going forward.

Without a properly drafted QDRO, a plan administrator has no legal basis to divide the account. Dividing these assets incorrectly, such as through a straight withdrawal rather than a plan-to-plan transfer, can trigger tax and penalty consequences that a properly structured division would have avoided.

IRAs Follow a Different Process Than Employer Plans

IRAs do not use QDROs, since they are not employer-sponsored plans governed by the same federal pension law. The mechanism is a transfer incident to divorce under IRC 408(d)(6), and the divorce decree or separation agreement has to specify it. If done correctly, the money moves from trustee to trustee into the recipient's own IRA, with no tax owed at the time of transfer. Taking it as cash instead turns the whole amount into a taxable distribution.

Valuing a Pension Is Its Own Challenge

Unlike a 401(k), which has an actual balance, a pension pays out in the future, which makes it harder to value at divorce. Courts and attorneys typically take one of two approaches. An actuary calculates the present value of the benefit, or the future payments get divided as they arrive once the employed spouse starts collecting. The second route carries a risk worth naming. If payments are split as they come in and the participant dies first, the former spouse's share can stop entirely unless a survivor annuity was elected as part of the order. That election must be made in the QDRO itself, not assumed.

Timing and Coordination Matter More Than People Expect

The finalization of the QDRO or transfer of property does not happen immediately upon completion of the divorce decree. This usually entails drafting, court approval, and acceptance by the plan administrator in a separate process, which could take weeks or even months after the actual divorce decree. The risk here falls on the receiving spouse. If the participant remarries, dies, or the plan changes hands before the order is accepted, the person waiting for their share may end up with nothing.
